I am using PN 0.764 and there is an option to ask users to verify email account but the password sent is system generated. There is an option to allow users to choose their own passwords but then there is no email verification done.

Is there a way to allow users to choose their own passwords and also verify their email? I have had a look at the xuser module but it requires lots of changes which I feel is not a good idea. Any help would be appreciated.

Wait for .8 - there already is the option.

You could try to update a test version of your site with the nightly build from the SVN.

Will it be safe to upgrade to .8 right away? If yes which version?

You should first of all set up a test version of your site with all modules and all content. Then you should download the latest Nightly Build, pick the PostNuke 8 directory and use that for an upgrade. If that works, you could try that on your live site (don't forget to back up)!
But we are also about to release an RC soon. So you could also wait for that.
